What EBITDA Actually Measures
EBITDA stands for earnings before interest, taxes, depreciation and amortization. You start at net income and add back the four charges that sit between operating performance and the bottom line: interest on debt, income taxes, depreciation of tangible assets, and amortization of intangibles. The result isolates what the core business earns regardless of who owns it, how it was financed, or what the tax code does to it.
Leveraged buyout shops popularized the metric in the 1980s as a fast proxy for how much debt a target could carry, and it still does that job today. Loan covenants, purchase agreements and credit memos quote it constantly for a simple reason: two identical businesses with different debt loads and equipment ages report very different net incomes but the same EBITDA. The same operation produces $235,000 of EBITDA under a C-corp structure with $40,000 of entity-level tax or as a pass-through reporting $160,000 of net income with none — the add-back normalizes both to one comparable figure.

Two Ways to Build the Number
The bottom-up method works from net income: add interest expense, income tax expense, depreciation and amortization. Reading EBITDA Margin by Industry
Divide EBITDA by revenue and you get the margin — 23.5% on the default $1,000,000 of revenue. The dollar figure answers how much the business earns; the margin answers how efficiently it converts sales into operating profit. Both matter, but margin is what buyers and lenders compare across companies of different sizes. Growth in the denominator moves it too: the same $235,000 of EBITDA on $940,000 of revenue reads as a 25.0% margin, a full 1.5 points better than at a million.
Bands differ sharply by sector. Grocery and auto retail commonly run 3-8%, staffing firms 4-6%, manufacturing 10-15%, restaurants 10-15% depending on format, business services 12-18%, and software 25-40%. These ranges shift with the economic cycle, so check current trade association data before quoting one in a negotiation.
Margin composition matters too. Two businesses can both post 15% while one carries heavy debt and the other runs a lean balance sheet — return on equity tells that story. EBITDA vs EBIT vs Net Income
Think of the income statement in layers. Revenue minus cost of goods sold gives gross profit, a layer you can verify with the COGS calculator. Subtract operating expenses and you reach EBIT. Subtract interest and taxes and you reach net income. EBITDA sits between the two: it is EBIT with the D&A line restored.
The gap between the layers widens with capital intensity. A manufacturer earning $295,000 of EBITDA on $1,000,000 of revenue looks strong at 29.5% — but with $150,000 of depreciation and amortization, EBIT falls to $145,000, a 14.5% operating margin, and net income lands lower still. Depreciation is a real cost even though no cash moves when it is booked, because equipment wears out on a schedule regardless of when you replace it. That is why asset-heavy businesses should quote EBITDA and EBIT together: the first shows debt capacity, the second shows whether operations actually clear the replacement bill.
Adjusted EBITDA and Owner Add-Backs
Most small-business sale conversations run on adjusted EBITDA rather than the raw figure. Common add-backs include owner salary above a market rate, a one-time lawsuit settlement, personal vehicles on the company books, and family members on payroll who will not stay after the sale. The worked example here — $235,000 of EBITDA plus $45,000 of documented add-backs — produces $280,000 adjusted.
Buyers scrutinize every adjustment. An add-back with an invoice behind it survives diligence; an estimate gets thrown out and colors the credibility of the rest of the file. A useful discipline: ask whether a competent replacement employee would need the same expense to run the business. If the answer is yes, the expense stays in.
Pricing follows the adjusted number. Commercial lenders test EBITDA against the debt it has to support. Dividing EBITDA by interest expense gives interest coverage — 9.4x on the default figures, comfortably above the 3x threshold most banks want to see. Weak coverage rarely kills a loan outright, but it raises the rate, shortens the term, or demands more collateral.
Fixed-charge tests go further. A $500,000 loan at 7.5% over 25 years costs about $44,340 a year in payments, and $235,000 of EBITDA covers that 5.3x. Before a startup reaches profitability, negative EBITDA is effectively the operating burn — what the company loses each period before financing. EBITDA still hides traps for early-stage companies. Turning EBITDA Into Decisions
The number earns its keep when it drives choices. A 23.5% margin with 9.4x coverage describes a business with room to borrow for expansion; the same EBITDA at 1.8x coverage describes one that should repair its balance sheet first.
